The Rs 20 lakh tax-free gratuity ceiling is not determined by salary alone. Length of service plays an equally important role.
Employees with longer careers can reach the limit with a lower last drawn salary. Those with shorter service periods need a much higher Basic salary and Dearness Allowance (DA).
Gratuity is calculated using the following formula:
Gratuity = (Last Drawn Wages Ă— 15 Ă— Completed Years of Service) Ă· 26
For gratuity purposes, last drawn wages include Basic Pay, Dearness Allowance and Retaining Allowance.
Salary needed to get Rs 20 lakh gratuity
According to Sanjiv Bajaj, Joint Chairman and MD of Bajaj Capital, the required salary falls as the number of years worked rises.
| Years of service | Required Basic + DA per month | Approximate gratuity |
|---|---|---|
| 25 years | Rs 1,38,667 | Rs 20,00,010 |
| 30 years | Rs 1,15,556 | Rs 20,00,018 |
| 35 years | Rs 99,048 | Rs 20,00,019 |

Someone retiring after 25 years would need a monthly Basic salary plus DA of about Rs 1.39 lakh to touch the Rs 20 lakh mark.
With 30 years of service, the requirement drops to around Rs 1.16 lakh.
After 35 years, a monthly Basic plus DA of roughly Rs 99,000 is enough.
The calculations show that service length matters as much as salary.
Rs 40,000 with annual hikes vs Rs 60,000 fixed pay
A higher starting salary does not always lead to a bigger gratuity.
Bajaj Capital compared two employees:
- Employee 1
- Starting Basic salary: Rs 40,000
- Annual increment: 5%
- Time taken to reach Rs 20 lakh gratuity: Around 26 years
- Employee 2
- Starting Basic salary: Rs 60,000
- Annual increment: Nil
- Time taken to reach Rs 20 lakh gratuity: Around 58 years

At first glance, the second employee appears to have an advantage.
But steady salary growth changes the picture.
According to Sanjiv Bajaj, Basic pay plus DA for the first employee would rise to about Rs 1.35 lakh by the 26th year. At that point, gratuity would cross Rs 20 lakh.
The employee with a fixed salary of Rs 60,000 would need nearly 58 years of service to reach the same level. Bajaj said such a timeframe is unrealistic.
The comparison highlights the value of consistent salary growth over a strong starting package.
New gratuity rules under labour codes
India’s new labour codes came into force on November 21, 2025. They introduced several changes under the Social Security Code, 2020.
According to CA Chandni Anandan, Tax Expert at ClearTax, some provisions remain unchanged, while others expand eligibility.
Eligibility
- Permanent employees must complete at least five years of continuous service.
- Fixed-term employees become eligible after one year of continuous service.
- In cases of death or permanent disability, gratuity is payable even if the minimum service requirement is not met.
What counts as wages
Gratuity calculations include:
- Basic Pay
- Dearness Allowance
- Retaining Allowance
They exclude:
- Overtime
- Bonus
- Commission
- House Rent Allowance
- Other allowances
Other provisions
- Basic Pay, DA and Retaining Allowance must make up at least 50% of total CTC under the new wage rule.
- Service exceeding six months in a year is rounded up to one full year.
- The tax-free gratuity ceiling remains at Rs 20 lakh.
- Employers must release gratuity within 30 days of eligibility.
- Delayed payments attract interest.
- The new rules apply prospectively from November 21, 2025.
- Some employees could see gratuity payouts rise by as much as 67% because of the 50% wage floor.
- Fixed-term contract workers can claim gratuity from the principal employer if their employer fails to pay.
- The law covers factories, mines, oil fields, plantations, ports, railways, companies and shops employing 10 or more people.
Gratuity is often viewed as a retirement payout. But the amount accumulated depends on salary growth and years spent in service.
TL;DR
Reaching the Rs 20 lakh tax-free gratuity limit depends on both salary and years of service. According to Bajaj Capital, employees with longer careers need a lower final salary, while steady annual increments can help workers reach the ceiling much faster.
